I've loaned out my "Kayaks You Can Build" book so I can't check but my memory was that the authors were concerned that finer than 220 grit would not give enough purchase for the next coat.

So I guess if purchase was insufficient that last coats would peel off.

Has anyone seen that happen?

You aren't using varnish and the water based urethane may be different. Rob Macks does say that water based varnishes coat more thinly and require finer grit.
