I would not go past 400 grit or so in painting. You do need a bit of tooth to insure proper bonding of the next coat. However, I like to use 3M pads (fake steel wool, fine grade or better) to sand between coats of paint and varnish. Every 2nd or 3rd coat I will wet sand with 400. You can wet sand between every coat but it takes longer to build your coverage. All you really need to do between coats is cut the gloss and knock off the dust bunnies.
