The wet sanding, usually 400 grit, does a couple of things. It removes little bits of dustand air bubbles that might have been trapped in the varnish. More importantly, it provides "tooth" or slight roughness to which the subsequent coat more readily adheres.
Plus...wet sanding is fun!
