Sounds like the varnish is still a little soft.

Normal sandpaper finer than about 220-grit simply fills up instantly. Wetsanding paper does not. You need to switch over to wetsanding paper in between coats. When you wetsand (always by hand), you dip the sanding block in a bucket of water every 30 seconds or so. The water washes the ultra-fine sanding residue away, so you can keep cutting with paper as fine as 400-grit. (I don't recommend you go any finer than 400; madness that way lies.)
